Japan Retail Felt Chill as China Tensions Hit Duty-Free Sales

Japan's retail sector is beginning to show signs of strain from escalating geopolitical tensions with China, as evidenced by a notable decline in duty-free sales at premium fashion and lifestyle retailer Matsuya Co. Last month, duty-free sales at Matsuya’s flagship Ginza stores fell approximately 15% year-over-year, marking the first significant indicator of how diplomatic friction is impacting inbound spending. While local sales at the Ginza stores saw a robust 9.5% increase in November, this growth was insufficient to prevent an overall revenue slip of 1.2% for the company, further compounded by a sharper 23% drop at its Asakusa outlet.

The pronounced slump in inbound spending directly reflects the repercussions of diplomatic tensions between China and Japan, which intensified in mid-November. A travel warning issued by Beijing led to a staggering nearly half a million cancellations of Japan-bound air tickets by Chinese airlines within just three days. Additionally, numerous tour groups opted to scrap pre-booked trips and hotel accommodations, significantly diminishing the flow of Chinese tourists, a key demographic for Japanese luxury retailers.

The fallout from these tensions has not been limited to tourism and retail. The cultural sector has also experienced direct consequences, with dozens of concerts by Japanese artists in China abruptly canceled in late November. These cancellations occurred as Beijing increased pressure on Tokyo following remarks made by Prime Minister Sanae Takaichi regarding Taiwan, despite subsequent clarifications from her office. The swift response from China underscores the breadth of its leverage and the sensitivity of the geopolitical climate.

Despite these challenges, Matsuya Co. stated that the impact remains largely contained for now, primarily cushioned by resilient domestic consumption. Duty-free sales, which accounted for 37% of Ginza store revenue in November (a decrease from the previous month), indicate the significance of international visitors to their top-line. The company has expressed its intention to closely monitor market trends, particularly around the crucial year-end, New Year holidays, and the Lunar New Year period. Following the announcement, shares of Matsuya fell 1.6% on Monday, though the stock had nearly doubled over the course of the year prior to this dip. Matsuya Ginza has historically been a prime destination for Chinese visitors, cultivating strong engagement through official accounts on platforms like WeChat and Xiaohongshu, coupled with targeted promotional campaigns.

The impact of these geopolitical developments has varied across Japan's major department stores, presenting a mixed picture. Takashimaya Co. reported a 3.1% drop in duty-free sales in November compared to the previous year, attributing it to weaker sales of luxury brands, even as its overall revenue increased by 3.5% for the period. Similarly, H2O Retailing Corp., operator of Hankyu and Hanshin department stores, noted that its duty-free sales were slightly below the previous year's figures for November, while total sales saw a 3.6% rise.

In contrast, J Front Retailing Co., which operates Daimaru and Matsuzakaya department stores, reported a robust 4.2% increase in November sales. This company cited strong inbound demand and healthy purchases of autumn and winter apparel by domestic customers, spurred by falling temperatures. Notably, J Front Retailing’s duty-free sales across its stores actually rose by 14% year-over-year, driven by increased traffic and a higher average spend per visitor, illustrating a different experience within the sector. Isetan Mitsukoshi Holdings Ltd. also reported growth, with combined sales at its Mitsukoshi and Isetan stores rising 1.4% in November, supported by strong demand for cashmere and premium coats, alongside higher sales of luxury watches among both domestic and overseas clientele.
